I'm not an expert, but as far as I know it works like this:
The to-hit chance is simply Accuracy minus Dodge. If you hit is then calculated by a random number between zero and your to-hit chance (I may be wrong about this). You always have a 3% chance to hit or miss, no matter how high Accuracy or Dodge is.
Damage is then calculated using this formula:
Max Damage = Attack*Attack/(Attack+Defense)
Min Damage = Max Attack/2
Any elemental damage is added after the calculation.

Hey, sorry to resurrect this old topic but I have some combat-related questions and I feel bad asking them all in Tuidyj's guide thread like he's my personal assistant.
Initiative. I always assumed that initiative was simply the number used to calculate move order among combatants, but I saw in another thread a suggestion that it affects damage in a much more direct way. Is this correct? Or is this damage effect indirect, and caused by a high initiative unit getting to move (and attack) more frequently than its enemy? God knows I've had a couple of unfortunate encounters with wolves chomping on me multiple times every time I get to swing....
As far as I know, the initiative only determines the order and frequency of the units' turns. I'm sure there are some members here who can tell you more definitively.
There's at least one way in which initiative affects damage-per-hit. The "Finesse" trait gives you +3 to damage against enemies with lower initiative.
Of course, initiative effects damage-per-enemy-turns, but I guess everyone assumes that to begin with.
